Use smashbox for these firstly, and secondsly, image > mode > RGB, then do what i said before.

Hmm, I've tried filling the background with FF00FF and it still gives me the magenta outline around the character. Is there something I'm missing? Sorry for all the questions.

You're getting a magenta outline because of this:

Add magenta in before indexing and index without transparency checked.

    This is extremely bad advice.

Once you've got your CSP set up how you want it, index. Do not add magenta yet. Index with one less color than necessary. Go to the palette. In Photoshop, this is at Image>Mode>View Palette (or whatever, it's the very last option in the list). In GIMP, it's at Windows>Dockable Dialogs>Color Map. Add magenta as the last color. Make a new layer and fill it with magenta, then move it under the layer with the picture. You're done.

You can't use magenta for transparency when using SmashBox to insert custom portraits; the portrait keeps its magenta background, even if it's perfect magenta (#ff00ff).  The background has to be completely transparent.  However, TarGA images don't have an Alpha Channel when indexed, so you may have to save the portraits as PNG images instead.

In a similar manner, indexed textures need to be treated like this as well.
